How big should my emergency fund be?

The classic rule is 3 to 6 months of essential expenses, not total spending. A salaried person with a stable job and a working spouse can manage with 3 to 4 months. A single earner supporting a family, a freelancer, or a business owner with irregular income should aim for 6 to 12 months because their income can stop for longer and less predictably.

Where should I keep my emergency fund?

Keep it where it is safe and available within a day, not where it earns the most. A practical split is part in a savings account for instant access and the rest in a liquid mutual fund or a sweep-in fixed deposit for a slightly higher return with one working day access. Keep it in a separate account from your daily spending so you are not tempted to dip into it.

Should I invest my emergency fund in mutual funds?

Not in equity or ELSS. The purpose of this money is certainty, and equity can fall 30 percent or more exactly when a recession triggers job losses. A low risk liquid or ultra short duration debt fund is acceptable for part of the fund because it holds value and settles in about a day. Never lock emergency money into products with penalties or multi year lock-ins.

Should I build an emergency fund or pay off debt first?

Do a bit of both. Build a small starter buffer of about one month of expenses first, then attack high interest debt like credit cards and personal loans aggressively, because that interest costs far more than any safe fund earns. Once the expensive debt is cleared, top the fund up to your full 3 to 6 month target. The starter buffer stops a small shock from pushing you back onto the credit card.
